Are images stretched to the maximum size?

No. Each image keeps its aspect ratio and is only reduced when it exceeds the selected maximum width or height.

Why can PNG output be larger?

PNG is lossless and is often larger for photographs. WebP or JPG generally produces smaller photo files at a controlled quality setting.
